Have a look at Plaza de Santa Ana. Close to main metro stations and Atocha Renfe station. Walking distance to main attractions including Prado Museum. Several good midrange hotels are in the vicinity and there are heaps of good restaurants and bars.
@NBA - you haven't stated your desired hotel range or your interests, so here is some general advice.
As PB57 states, Plaza de Santa Ana is recommendable. The Prado and Thiessen-Krupp museums are well worth a visit (both also allow photography, which is highly unusual in European art venues).
Whilst a central and delightful area, avoid Plaza del Sol unless you are looking for over-priced hostal accommodation. The exception to this is the area around Madrid's Casino where some good 5 star hotels can be found.
If you're looking at booking mid-range hotel accommodation (3.5 to 4.0) be careful to check on a map where it is located. Some of these name brand hotels can be located in suburbs outside the city and thus somewhat inconvenient.
A hint (and a personal favourite of mine) if you have the time: Visit the Royal Palace Military Museum. You won't regret it .. and I don't have a general interest in military history but .. full size exhibitions of 16th century authentic suits of armour on horseback isn't something you're likely to see in Australia.
We were in Madrid last May and stayed in the Hotel Dos Castillas (Abada 7). It is in a very central but still quiet location and very good value for money. I can highly recommend it.
